How Does the Sales Tax Calculation Work?
Sales tax is a consumption tax imposed by governments on the sale of goods and services. The tax is typically collected by the merchant at the point of sale and passed on to the local, county, or state government. Calculating sales tax is a routine math problem that depends on the direction of your billing. You either need to add sales tax to a net subtotal (often when creating an invoice or calculating restaurant meals), or remove sales tax from a gross total to figure out the pre-tax base cost of an item.
In Add Tax Mode, the calculation is straightforward. You multiply the
net subtotal by the tax percentage to find the tax amount, then add the tax
amount back to the subtotal. Mathematically, the formula is:
Tax Amount = Subtotal × (Tax Rate / 100)
Total Bill = Subtotal + Tax Amount = Subtotal × (1 + Tax Rate / 100)
For instance, if your restaurant meals and drinks subtotal is $75.00, and your local
sales tax rate is 8.25%, the tax cost is $75.00 × 0.0825 = $6.19. The total amount
due is $75.00 + $6.19 = $81.19.
In Remove Tax Mode, you reverse-calculate the subtotal starting from the grand
total. Since the total already includes the base amount plus the tax percentage,
you cannot simply subtract the tax rate from the total. Instead, you divide the
total by 1 plus the tax rate (expressed as a fraction of 1). The formula is:
Pre-Tax Subtotal = Grand Total / (1 + Tax Rate / 100)
Tax Amount = Grand Total - Pre-Tax Subtotal
If you purchased a laptop for $1,082.50 in a city with an 8.25% tax rate, you divide
$1,082.50 by 1.0825. This yields a pre-tax base subtotal of exactly $1,000.00. The
remaining $82.50 constitutes the sales tax portion of the transaction.
When calculating tipping conventions on restaurant dining, using pre-tax subtotals is the standard recommendation in the United States and Canada.
